You lose everything, from your items in the invetory to all of the gear you were wearing. You respawn naked with a complete newb stick.
It would be better if you didn't respawn at all.
Death = go make new character and automatically receive 50% of all skill values that your recently deceased character had.
Getting PK'd and loosing all my items doesnt bother me that much, but the thought of loosing my entire character because some @sshat decided it would be fun to kill me would make me wanna kick a baby.

It would create greater accountability however. Right now a gang of naked people with starter weapons can go out and PK with no actual penalty. Any weapons/armor they gain can be worn immediately and is not a significant loss.
If however they knew their eventual deaths would result in statistical ability loss it would give them pause. It would also make chronic PKers pretty low on the ability tree and they would never have access to higher end content due to repeated deaths.
While this system would not stop PK completely, it would make them ineffectual and remove any "fun" they may gain from such actions.

In the furure, would be interesting if they opend a perma-death server just to see what would happen. I would try it right away.
