It says the level cap is raised to 20. I just started the game, and it says "Level 1 of 4" on my exp bar.
Does this mean I have to spend money in order to increase the maximum level cap for my characters? Or is this something I'm not fully understanding?

No. Each rank(level) has 4 levels(ranks)
Each level has 5 ranks. It says you are level 1 of 4 because for F2P players you need a leveling sigil in order to get past level 4. These can be found as quest rewards, make sure you always scroll to the bottom of the list to look for them because that's usually where they put them. To unlock to level 8 you need a copper sigil, if I remember right. There are also silver, gold, and platinum sigils you'll need to eventually reach 20. These can be purchased in the DDO store, but if I were you I'd just keep an eye out for them in quest rewards. The copper one is very easy to get.
What above^ said, you can either buy them and raise you're level cap immediately, or on occasion {more like kinda rare} they will be rewarded to you in the quest treasure. You may have to run multiple instance over and over until you get it not earning xp, but all is good as the dungeons are fun and heck this is a nice feature of a F2P anyway!
I'm glad to hear that.
If I were to have to pay like 3 times just to get to the next levels, this game would be much less appealing.
But so far, fun game.

OP - Good news is you do earn some points just by gaining favor. a copper sigil is 100 points, so if you quest a bit, you could get this without spending any real money.
I got a copper sigil to raise my max level to 8 as quest reward on a level 2 quest at Normal difficulty with a level 3 character on my first run of the dungeon.
I'm glad i found this post...I would have been lost. I couldn't find info on level caps anywhere...or was looking in the wrong place.
