I think I came up with a pretty easy (and neat) way to fix the system, increase it's sandbox nature, give territory control a purpose and maybe even cure all disease on earth (OK... 3 out of 4):
The system would start with territory control. The group that controls the area would set the laws. They would be able to maintain "outlaw" lists. These lists would determine in a player was considered a friendly citizen, a neutral visitor or an Outlaw. This could be set on an individual, guild or alliance basis. The benefits or negatives from each are a topic for further discussion. For the purpose of this thread, assume that it simply works as a KOS list for that territory.
What I see as a key feature here is that a player would have a different standing in various territories. If your guild controls territory A you would be Friendly. Your guild is known to roam Territory B and pillage what they find, thus you might find yourself listed as an Outlaw there...
When a person is accused of being a thief it would be up to the owners of the territory to deal with it. Do they believe the accuser? Does the accused have a history of trouble? Are there witnesses?
Even these territories would develop reputations. Folks might congregate in Territory C because they are known to be fair and prevent roaming PKs. They might avoid territory D because it is a known thieves den, or the area is always overrun with bandits.
You could even develop further benefits by allowing a tax to be placed on NPC merchants which will flow into the coffers of whoever owns the territory thus creating an incentive to make the population happy so they visit and conduct business there. This could even be tied into your being a friendly citizen (2% Tax), a neutral visitor (5% tax), or an Outlaw who would be denied all services.

I want to congradurate you, Slapshot, for having a great idea! This is what I want. It is a pitty that you does not write it in MOFO, otherwise there may be chance that they will put it to their long term plan, if they do not already have planned it.
I've seen quite similar ideas popping up on almost every sandbox-ish games forums, and while it does sound great in theory, there is a lot of issues with it. Griefing, abuse, the list can go on. It is simply not worth it on such a scale, imho
Abused just like in RL? Untill some superpower decide to bomb the one that abuse it.
Of course it all depends how the rules are set up.
Well. It would come down to the group that controlled that territory to monitor things there. If they are outlaws themselves and want to just have a safe haven for thieves, villainy and scum.. well that's a valid playstyle. It would be up to players to decide to go root them out and unseat them from control.
Ruelis.. feel free to use the idea. Just don;t tell them the source unless you want to discarded :P

I like your system much better, but why did you add the neutral vistor? Isn't that category just a red that was given permission to enter? I think your system would be considerably more robust if you just left it as friendly or outlaw. The one huge advantage to an alignment system based on a KOS list is that it can't be exploited by player actions.
i.e.
If a blue is healing a red, then just put him on the KOS list and he is red.
