The huge sword is vulnerable during a siege. If the Sword is destroyed during a siege then the guild who destroyed it will claim the territory to that land.
So guilds build up big walls around the sword to protect it. Most guilds also build towns/cities inside the castle walls as well, making it their home base.

Other guilds can declare war on you and try and siege your lands.If the defensive guild wins, nobody can attack attack them for the next 4 days (peace phase).If the attacking guilds wins, than they can demolish all the buildings from the losing guild and start to re-build the new territory that they have just won.
On paper seems kind of cool. Saw the vids though and it's definitely the Korean version of seige warfare. Lots of anime' same looking classes and races fighitng each other with lots of snazzy overdone special effects.
What exactly do you mean by this, are overdone effects somehow only in Korean games or something, didn't the apparent saviour of MMOs in the West release with beyond over the top cheesy effects...what was that game called again... GW something, not quite sure.

It's not so much instanced, anyone can watch and check out the siege going on. It's just that when a siege is declared an 250m square meter invisible wall goes around the castle, and only the attacking 100 player and defending 100 player guild can participate. This way you can't win with having a huge zerg guild.

Its a ok compromise for me, the red line would be crossed if you have to enter some "siege map" instance for me to say no thanks.

Instances would be if you have multiply and separated from the world(can't watch the battle). It is essentially the system from Lineage 2, which wasn't the worst Castle Siege system, and is well proofed over time.
Would i personally opt in for another version of castle siege? Most probably, but to be honest i don't know which one.
Edit: I cant remember one castle siege in DAoC with 100 players on each side without lagging to hell. You got something like that more or less just at relic raids, and it was in most(all) cases a slide show.

That can be done when a guild wins a siege and takes over the territory, they are allowed to destroy the whole castle to build up their own. Otherwise destroying other players house is not allowed.
