The death penalty is a loss of experience points in the amount of 10% of what is needed to level. For example, if your at 300 / 2000 exp for a level and die, you will lose 200, since 200 is 10% of 2000. However, if you were at 100 / 2000 exp and died, you would still lose 200, which would put you into the negatives resulting in a delevel. The death penalty can be somewhat reduced by the effects of raise spells, which reduce the amount of exp lost and save you the walk back, but will leave you with a sickness effect for a few minutes in which your stats will be temp. reduced significantly until the sickness passes.

Gets the general idea, but let me add some more to this, since he makes it seem somewhat worse than it is. There's no penalty in levels 1-3. The penalty decreases to about 8% at level 25, but increases again for a bad patch from 55 to 61. At 61, the penalty caps at 2400 and never increases again all the way up to level 75. Raise I only reduces the penalty 25%, but if you're level 51+, Raise II reduces it 75% and Raise III reduces it *90%* (under 51, they only reduce the penalty 25%, same as Raise I). The upshot is, really, that the penalty is rarely more than the exp for killing three or four mobs, even at high levels if you can get a Raise, which high level parties should have.
